Doesnt google and other search engines consider tons or links to be a link farm, which are harmful.

So long as you shy away from bad neighborhoods and link to quality and authority site's, it will not harm your site.

it is sometimes damaging.. for example if you found out that you have been exchanging links to a site that use cloaking technique and point to what we called link farms..

Link to related sites online, provide a hand picked directory with no more than 30 links per page, and you'll be fine. Just don't overdo it. None of my link exchange directories have more than 100.

When in doubt, go straight to the source.

Link schemes
http://www.google.com/support/webmasters/bin/answer.py?answer=66356&query=reciprocal+links&topi c=&type=
Your site's ranking in Google search results is partly based on analysis of those sites that link to you. The quantity, quality, and relevance of links count towards your rating. The sites that link to you can provide context about the subject matter of your site, and can indicate its quality and popularity. However, some webmasters engage in link exchange schemes and build partner pages exclusively for the sake of cross-linking, disregarding the quality of the links, the sources, and the long-term impact it will have on their sites. This is in violation of Google's webmaster guidelines and can negatively impact your site's ranking in search results. Examples of link schemes can include:- Links intended to manipulate PageRank
- Links to web spammers or bad neighborhoods on the web
- Excessive reciprocal links or excessive link exchanging ("Link to me and I'll link to you.")
- Buying or selling links that pass PageRank
The best way to get other sites to create relevant links to yours is to create unique, relevant content that can quickly gain popularity in the Internet community. The more useful content you have, the greater the chances someone else will find that content valuable to their readers and link to it. Before making any single decision, you should ask yourself the question: Is this going to be beneficial for my page’s visitors?
It is not only the number of links you have pointing to your site that matters, but also the quality and relevance of those links. Creating good content pays off: Links are usually editorial votes given by choice, and the buzzing blogger community can be an excellent place to generate interest. In addition, submit your site to relevant directories such as the Open Directory Project and Yahoo!, as well as to other industry-specific expert sites.

Reciprocal links are not at all helpful for SEO.
Do a few quality reciprocal link exchanges for attracting traffic from a similar website!

Depends on your reciprocal links.
If it's related to your theme and in a minimum amount, then it won't damage your site but, if you have too much reciprocal links and are not relevant with yours then your site might poor SE ranking..

as long as it's quality websites, you will be fine. A certain amount of link exchanges is pretty natural. If you are, say a wallpaper site, don't do a link exchange with a ringtone website. You just don't want the exchanging to seem overly unnatural

It will not damage your site except if the site requires excessive reciprocal linking.

They do not cause too much harm as long as you link to clean, relevant sites and do not overdo the linking. Nevertheless most reciprocals will never be given the same respect as natural one way links, because the chances that A linked to B on his own ( and B linked to A on his own) are extremely small.
If you really want to do link exchanges, a three way is probably the way to go about it.
